Have you got SQL 2005 or SQL Server Express (or whatever MSDE is now called) installed?

Check the properties to ensure that the SQL Server has been configured to allow remote access. Under the properties tab select Network Connections ensure that you have the appropriate Network protocols enabled, normally TCP\IP and Named Pipes. Under the old MSDE the Network Configuration was always switched off by default to save resoureces.
