Jim,
Is there a HOSTS file? It should be in the same directory. LMHOSTS is usually used for NetBIOS name translations (i.e. Windows network name). It isn't used for entries like localhost. Some systems aren't configured to use LMHOSTS. I don't believe its enabled by default. You actually have to go in to the network connection, select the Advanced button and look in the WINS tab. The "Enable LMHOSTS Lookup" checkbox needs to be checked. Is it for your system?
