Have you experimented with different settings for _ASCIIROWS system variable? That is linked to spacing of REPORT FORM ASCII, although it has never worked in a very understandable way. I have heard that its behavior changed a bit in VFP7, so you might want to try the report with several different settings:

_ASCIIROWS = 63 && is the default
_ASCIIROWS = 30 && in previous versions, this eliminates extra blank rows
_ASCIIROWS = 120 && who knows what this might do

It's a long shot, and the "cut all blank lines" might NOT be affected by it, but I would certainly try different settings if I were in your situation, to see if it changes anything.
