I also had trouble modifying the PIF file because the application runs from an APP file. There may be a way but in the end I did exactly what you did, modify the main CONFIG.NT file. This solved the problem with no side effects.
I can't understand why MS ships out XP with a such a low value. Other applications besides mine were also failing with the FILES=40 value.
There is one way that this choice makes sense and that it simply to cause trouble for old DOS applications thus encouraging people to use newer products. There may well be a more benign explanation.
