After almost 2 hours on the phone with tech support, I took matters into my own hands. Here is the solution.
Firstly, I had to determine if I had a valid product key. I found a utility on the web (ViewKeyXP.exe) that from the product id stored in the registry, determines the product key from which it was generated. It turns out that I had a product key that was a widely used pirated key. I had given my product key (from my boxed retail copy) to the guy at the computer store, when I bought my new system. It appears that he decided not to use mine. The idiot.
So now that I new my product key was invalid, I had to find a way to change it. Once again, tech support didn't know the answer. Here is how do change your product key.
1) Back up all of your data if this procedure goes awry.
2) Boot your computer with your WinXP CD
3) Ignore the message that says "Press F2 for the recovery console"/
4) Wait... then when prompted, press "enter" to do the Windox XP setup.
5) When given the choice, choose "Repair".
6) Input your product key when prompted, then activate.
Your data should be fine, but if it was overwritten, restore it from your CD backup.
After this I was able to installed XP SP1.
