Back in the FAT 12/16 days the root directory was created during the format and my recollection is 512 entries. When this was used up the drive reported full even if space was available on the drive. Sub-directories are actually a special kind of file and more space can be allocated to them if they need to grow. They can grow until the actual space in the drive is used up.

I don't know if later operating systems and FAT 32 have changed the size of the root.
