This problem is at a site that I won't be back at for a couple of days but I'm pretty sure I tried this combination with the same result. IAC I believe that, with or without the domain prefix, the authentication was successfull - as mentioned if I deliberately used an invalid username (or invalid password) I got a different error.
I've tried various combinations of impersonation and permissions on the development system and get the same problem if the credentials specified in the .NET impersonate tag are for a user with insufficient permissions to the Microsoft.NET folder. The difference is that the development machine running IIS is not the domain controller for its domain.
