Depends on the operating system. In XP you can RightClick on My Computer and select Properties. In the Advanced tab click on the "Environment Variables" button near the bottom.

There is a User Variable and System Variable section. I always put mine in the User Variable section. Click on the New button and fill in the name and value. Voila!

There is a similar process for Win 98, NT, 2000 etc. I just don't recall them off the top of my head.
