We upgraded to the official version (from VFP7) instead of the VFP LE version because I could not find a way for the directory entries to be dynamically populated. It seemed that you had to specifically name the files you wanted to include in the installation instead of filling a directory tree image and specifying that all files in the image get included into the install. That was WAY too tedious for me, so we sprng for the extra cash for the upgrade.

I figured I could just have a VFP7/8 installation of the runtimes during the next year's transistion from VFP7 to VFP8. Then I could just say, run this and everything will find it's appropriate runtime as needed...

As you found out you cannot include merge modules for both runtimes. You can try to include runtime DLL's directly w/o merge modules.
