Sounds like you need to configure the directory you've created to be an IIS Application

Go to IIS (Control Panel > Administrative tools)
Right Click on your Directory and open the Properties sheet
The directory tab is the first one you should see
Click Create at the bottom to turn this virtual directory into an IIS Application

You may also need to adjust the security settings
